In Nagios XI it's a little different unfortunately (and not well documented). It remains the same in Core.
As of May 25th, 2018, all communications with Nagios Enterprises and its employees are covered under our new Privacy Policy.

What has been described is exactly what is documented.
The documentation you quote shows a service config file (as indicated by the define service line), and it is excluding a set of hostgroups, in this case HOSTGROUP3 and HOSTGROUP4 specifically. However the opposite cannot be done - you cannot define a hostgroup and exclude other hostgroups in it. This is what @abrist meant by "No where in the document does it mention that hostgroup object definitions can have "excludes" defined in them."
At any rate, this thread is very old and the original poster is long gone. I'm going to close this now as this is not a bug, and there is another thread you have open about the issue here: https://support.nagios.com/forum/viewto ... 34#p165634
